I've had the same error with 258 build, so I doubt that will help. I assume you are using AcquireCredentialsHandle and InitializeSecurityContext methods to generate NTLM messages, is there any way to retrieve error codes those two functions return. Entering invalid user credentials into TElHTTPSClient class, generates no error and NTLM messages still get sent to server, even though they can't be used to authenticate any known user.

If one of those function returns non-zero value, no NTLM data is sent. As your session transcript includes this NTLM data in "Proxy-Authorization" header I conclude that there are no errors reported by the server.

Authentication is performed on the server, thus invalid username/password don't cause immediate error.
